C’mon, Ben, Just Say It; Please, Just Say QE3

Forget speculating on whether or not the Fed’s going to either announce or drop very large hints that another bond-buying program, the proverbial QE3, is coming down the pike. At the least, investors are hoping an extension of the so-called Operation Twist is coming. That’s what the market has been betting for weeks.

The hot-stock boys don’t necessarily expect an official announcement of a program today, but they do expect Chairman Ben Bernanke will drop some very large hints at his press conference this afternoon; maybe coming in on a helicopter, or handing out Twizzlers with dollar bills twisted around them.
If the Fed Chairman does his on-the-one-hand, on-the-other-hand bit, and then sits on both hands, the market’s will be very put out.
There’s been a lot of stories lately with the words “Europe” and “Lehman” in them; this makes for very nervous markets, as well as politicians and central bankers. Officialdom must do something to calm the waters, even if it’s just a token measure. Still, this market belief that the Fed can keep all the world’s plates spinning could be a dangerous one.
“Never mind that Fed officials have been far from strong-worded in indicating what they might do with Wednesday’s policy decision,” DJ/FX Trader’s Mike Casey wrote in this morning’s Global Call. “Never mind also that the tools that the Fed has left are limited in their capacity to fix what ails the global economy.”
But those are fundamental concerns. For the market, short-term minded and just looking for a trading opportunity, those are secondary concerns. The Fed just has to do something, and the market thinks it will.
“We expect an extension of Operation Twist, but the threshold for QE3 has not been crossed,” Standard Chartered’s David Mann wrote.
“We expect an extension of Operation Twist but no further expansion of the Fed’s balance sheet,”Barclays Paul Robinson wrote. “However, we expect the Fed’s economic projections and Chairman Bernanke’s press conference to have a dovish slant. This could lead to volatile prices.”
Even if Helicopter Ben announces something, it may not have much of an effect on the economy. The reason why requires no more explanation than a glance on the yield of the U.S. Treasury 10-year note.
“Whatever the Fed does, it will be very lame,” Ed Yardeni of Yardeni Research writes. “That’s because the raison d’être of the previous unconventional easing programs was to bring bond yields closer to zero. They are already there. So what exactly would be the point of OT2 or QE3?”
Standard’s Mann laid out a simple course for the post-meeting trading: extending Operation Twist will lower yields, to whatever extent possible. Letting Twist expire would be good for the dollar. Extending Twist, without any hint of QE3, would disappoint the bulls, and be moderately positive for the dollar. “Outright QE would be clearly USD-negative.”
As you can guess, stocks will have an almost diametrically opposed reaction. That’s the straight-up, either/or world of capital markets today. The Fed really does make it easy for you.
Stocks are hovering around the flat line minutes after the opening bell. The Dow is down 6 points, led lower by Procter & Gamble’s 3% decline and Caterpillar’s 0.8% drop. J.P. Morgan and Cisco Systems are pulling on the upside, rising 2% and 1.2%, respectively.
